The dominant type is the centralized exchange, a company that runs the platform, matches trades, and typically holds customers' coins in its own accounts, the same custodial arrangement a traditional brokerage uses for stocks. That custody is the convenience and the risk at once: the exchange controls the cryptographic keys, so a customer's holdings are only as safe as the company holding them.

Centralized exchanges dominate because they are easy. They accept ordinary bank transfers, provide a familiar buy-and-sell interface, handle the cryptographic complexity behind the scenes, and let a user recover a forgotten password, none of which is true when a person holds their own coins. In exchange for that convenience, the exchange holds the private keys to the customer's crypto, which is the meaning of the crypto maxim "not your keys, not your coins." The customer owns a balance on the company's books, not the coins directly.

That custodial model concentrates two distinct risks. The first is insolvency or fraud: if the exchange fails, misuses customer funds, or is run dishonestly, customers can lose everything, and there is no FDIC or SIPC coverage for crypto held this way. The 2022 collapse of FTX, where customer funds were misappropriated and billions were lost, is the standing example. The second is theft: an exchange is a large, concentrated target, and major platforms have been hacked. A customer who leaves coins on an exchange is exposed to both, in return for not having to secure the coins themselves.

The alternative venue is a decentralized exchange, or DEX, which never takes custody. On a DEX a user trades directly from their own wallet, and a smart contract executes the swap, so there is no company to fail with the funds. That removes exchange counterparty risk but demands full self-responsibility and technical care, and introduces smart-contract risk instead. The practical middle path many holders use is to buy on a centralized exchange for convenience and then move coins they intend to keep to a personal wallet they control, so only trading balances sit on the exchange.

How It Works

Using a centralized exchange follows a familiar pattern. You open an account, verify your identity, and link a bank account or card. You deposit dollars, place an order to buy a coin at the market price or a price you set, and the exchange fills it and credits your account balance. The exchange charges a fee, often a percentage of each trade, and may charge more for instant purchases or withdrawals.

A hypothetical shows where the fees and the custody question land. Suppose Maria deposits $1,000 and buys ether on an exchange charging a 1.5% trading fee. About $15 goes to the fee, leaving roughly $985 of ether in her exchange account. At this point the exchange holds the keys. If Maria plans to hold the ether long term, she can withdraw it to her own wallet, paying a network fee to move it, after which she controls the keys and the exchange can no longer lose her coins for her. If she leaves it on the exchange, she is trusting the company with $985 of crypto for as long as it stays there.
